The chibi style is a traditional part of a parody.

But Carnival Phantasm animated its characters in a straight manner and that made the comedy funnier. Do you think the same approach could work for Kaginado?

Chibi style removes needless seriousness from this crossover.
Exact same situation like Isekai Quartet.

I think chibi style is used in parodies like these because it's really cheap to make and they probably don't have too much money to put into a spin off gag series most of the time.

I think the chibi art style had it own charm, it indicate that this is a parody full of comedy , and viewer should have fun watching it just like isekai quartet. If they remove the chibi art believe me you just gonna have so many nostagia that everything time you watch you just gonna burst into tear.Every character in kaginado are from legendary drama romace series that have become legend among anime fan like clannad ,kannon, air or little buster.

As stated above me, this fits the comedic and parodic theme of the show and it's cuter this way. Chibi art style is generally not a downgrade, it is used with a different purpose.
